Smallcap Stocks Suffer Worst Weekly Decline Since Feb 2025, Nifty Smallcap 250 Index Drops 7.1%

· · 3 min read

Indian smallcap stocks experienced their sharpest weekly decline since February 2025, with the Nifty Smallcap 250 index falling 7.1%. Inflation concerns and rate hike fears drove investors to safer assets, leading 66 index stocks to lose 10% or more.

Indian smallcap stocks recently recorded their most significant weekly decline since February 2025, as market anxieties over inflation and interest rate hikes prompted investors to seek refuge in safer assets. The Nifty Smallcap 250 index plummeted by 7.1% during the week, a drop not seen since a 9.57% fall in mid-February 2025.

Key Drivers Behind the Sell-Off

The downturn was broad-based, with 66 individual stocks within the Nifty Smallcap 250 index losing 10% or more of their value. Analysts point to several contributing factors:

  • Inflation and Rate Hike Concerns: Persistent inflation fears are clouding the earnings outlook for companies, especially smaller ones. Central banks globally are responding to supply shocks with rate hikes, pushing the cost of capital up by 100 basis points since September 2024.
  • Flight to Safety: Investors are shifting capital from riskier smallcap assets to largecap stocks, which are perceived to be more resilient to macroeconomic pressures due to their deeper pockets and established market positions. This puts the historical premium enjoyed by smallcaps at risk.
  • Valuation Concerns: Vinod Nair of Geojit Investments highlighted disproportionately sharp corrections in smallcaps relative to the broader Nifty index, citing valuation concerns and the unwinding of leveraged positions.
  • Global Headwinds: Surging crude prices and weak global market cues have intensified pressure across the broader Indian market.

Impact on Individual Stocks and Market Breadth

Several smallcap stocks experienced substantial losses. Himadri Speciality Chemical Ltd. crashed 25.24% during the week, making it the worst performer in the Nifty Smallcap 250. Jindal Saw plunged 22.80%, while Finolex Cables, Shipping Corporation of India, and CreditAccess Grameen slipped between 16.4% and 20%. Other notable losers, including Urban Company, J&K Bank, Deepak Fertilisers, Jupiter Wagons, Jaiprakash Power Ventures, and Aari Industries, each fell at least 15%.

Technical indicators also signal deep market distress. JM Financial noted that only 16% of Smallcap 250 stocks were trading above their 50-day moving averages (DMAs), indicating an oversold zone. Furthermore, only 40% remained above their 200-DMAs, suggesting that the deterioration extends beyond short-term momentum. The firm added that the 50-DMA breadth is nearing the 10–20% historical stress zone, where tactical rebounds have often occurred.

Analyst Outlook and Future Risks

Nuvama analysts warned that current valuations relative to interest rates remain close to all-time highs seen in 2007 and 2024, justified only by strong earnings. Without robust earnings, further market de-rating could occur. They emphasized that the current shock is more prolonged and widespread than the 2022 episode, with small and mid-cap (SMID) companies being most vulnerable due to their higher share of manufacturing firms.

The cyclical earnings recovery now faces significant headwinds, as margins may moderate with the fading of inventory gains. The Reserve Bank of India's rate hikes, coupled with weak incomes, the impact of El Niño, and the diminishing tailwind from Goods and Services Tax (GST) cuts, pose considerable risks to domestic growth prospects.
